Microsoft .Net 3.5
My SpaceNavigator will work with all versions of Windows without issue until Windows 8, where it will only work with me if I downgrade to .Net 3.5, no other version is acceptable. Why is this?

Rather than downgrading, what is needed is to enable the .Net 3.5 components that are not enabled in the Windows 8 default settings to make them available to the 3DxWare installer.
You can use Windows Control Panel|Turn Windows features on or off to enable the .Net 3.5 components in Windows 8.

So I enabled it but it still won't recognize the configuration I need, the configuration that's allowed in Windows 7 and earlier when I could read the mouse as a joystick.

Joystick emulation is not one of the supported options in the current 3DxWare driver [10.1.2]. It is not dependant on the OS so is the same whether you are using Windows 7 or Windows 8.
If the .NET 3.5 components are not available, the 3Dxware installer shows Error 1001 and does not complete. In your case the software is installed so .NET 3.5 is not an issue.
Options to add profiles for joystick and 2D mouse emulation were tested in beta versions but have not been part of the released 3DxWare 10 drivers. 3DxWare V 10.1.2 provides navigation in applications that recognize 3Dconnexion devices as well as web browswers and MSOffice.
Outside of the supported options in this version, it is possible to add profiles for applications using joystick emulation outside the GUI by editing the .XML files.
Forum threads like this one and this one give an idea of what is needed.
